Let's say for example that you have a small bag. You really don't consider dropping any of the items in your character's bag since it's already full of stuff that you consider important. After killing a group of creatures, you saw something rare and are in very high demand in the auction house where people there will pay an arm and leg just to get it.
You can't really afford to drop items for the rare item. If you don't get a larger bag, this can be frustrating and you will really miss out on a lot of opportunities. Early on in the game, get a larger bag for your character.
Yellow or green quests are preferable for new players. These are much easier and will be much more worthwhile than going on red quests, which are complicated and tricky to achieve. Finish your green and yellow quests first, unless you are already in the higher levels.
Completing challenges entitles you to rewards including gold. The reward for completing a quest is gold and items, which you can trade at the Auction House.
